Tapping Into Your Policy: Ways to Access the Cash Value

One of the key advantages of the cash value component is that you can access it during your lifetime. There are several ways to do this, each with its own set of implications.

Policy Loans

One common way to access the cash value is by taking out a policy loan. Essentially, you’re borrowing money from the insurance company, and the cash value of your policy acts as collateral for the loan.1 It’s important to note that you’re not actually withdrawing the money from your cash value in the traditional sense. Instead, you’re borrowing against it. This means the underlying cash value can potentially continue to grow, even while you have a loan outstanding.53 The amount you can borrow is usually capped at a certain percentage of your policy’s current cash value, often around 90%.54

Accessing a policy loan is often a straightforward process. Unlike traditional bank loans, it typically doesn’t involve rigorous credit checks or extensive approval procedures. If you have sufficient cash value, you can generally take out a loan relatively quickly.53 Interest rates on life insurance policy loans can be quite competitive and are often lower than what you might find with personal loans or credit cards. This can make borrowing against your policy a more affordable option when you need access to cash.7 Rates can vary between insurers and may be fixed or variable.7 Repayment of a policy loan is often very flexible. Many policies don’t have a strict repayment schedule, allowing you to pay back the loan at your own pace, with options for full or partial payments, or even just paying the interest.53 Perhaps one of the biggest advantages is that policy loans are generally considered tax-free as long as the policy remains in force. This means you can access the money without triggering any immediate tax liabilities.1

While repayment might be flexible, interest does accrue on the outstanding loan balance. This interest will increase the total amount you owe over time.1 It’s crucial to remember that any loan balance that remains unpaid at the time of your death, including the accrued interest, will be deducted from the death benefit that your beneficiaries receive. This could potentially reduce the financial support they were expecting.1 There’s also a risk of the policy lapsing if the loan balance, along with accrued interest, grows to exceed the total cash value of the policy. If this happens, your life insurance coverage could terminate, and you might even face tax consequences on the outstanding loan amount.1 While the lack of a strict repayment schedule offers flexibility, it also necessitates careful management of the loan. Allowing the interest to accumulate unchecked can significantly erode the policy’s benefits and potentially lead to its termination. Responsible borrowing requires a clear understanding of the interest rates and the potential impact on the death benefit.

Making Withdrawals

Another way to access the cash value is by making a direct withdrawal, also sometimes referred to as a partial surrender. This involves taking a specific amount of money directly from the accumulated cash value within your policy.1 Unlike a loan, a withdrawal is a permanent reduction of your policy’s cash value.53 Generally, you can withdraw an amount up to the total premiums you’ve paid into the policy (your cost basis) without having to pay income taxes. This is seen as a return of money you’ve already paid taxes on.1 However, if the amount you withdraw exceeds the total premiums you’ve paid, the excess amount is typically considered taxable income and will be subject to income tax.1 Keep in mind that policies classified as Modified Endowment Contracts (MECs) have different tax rules for withdrawals, where earnings are taxed first.8 Making a withdrawal directly reduces the death benefit that will be paid out to your beneficiaries. The amount of the reduction is typically equal to the amount you withdraw.1 If you withdraw the entire cash value, your policy may terminate, and your beneficiaries will no longer receive a death benefit.1 While withdrawals provide immediate access to cash, they come with the trade-off of a permanently lowered death benefit and the potential for taxation on any earnings. This makes them a decision that should be carefully considered, taking into account both current needs and future security for beneficiaries.

Other Methods

You can also choose to completely surrender your whole life insurance policy. When you do this, you essentially cancel your coverage, and the insurance company will pay you the policy’s cash surrender value. This is typically the accumulated cash value minus any surrender fees (which are more common in the early years of the policy) and any outstanding loans or unpaid premiums.1 Keep in mind that surrendering the policy means your life insurance coverage ends, and any gains you receive above the total premiums paid will likely be subject to income tax.1 Furthermore, if you find yourself in a situation where you’re short on cash, some whole life insurance policies allow you to use the accumulated cash value to help cover your premium payments. This can help you maintain your coverage without having to pay out-of-pocket.1 However, be cautious, as using too much cash value for premiums could eventually deplete the account and potentially cause your policy to lapse if you can’t resume making direct payments.1
